The electronics manufacturing sector has enjoyed a period of aggressive price-to-earnings expansion, largely fueled by strong revenue growth and rising interest in semiconductor-related opportunities. However, JP Morgan warns that this reliance on growth metrics ignores the inherent challenges of a capital-intensive industry. Because these businesses require significant net working capital, analysts believe the market will prioritize return on capital employed (ROCE) as soon as earnings targets are missed or free cash flow tightens.
Recent market behavior supports this shift. When companies experienced revenue misses or ballooning working-capital days late last year, investor focus immediately migrated toward balance sheet health and cash flow sustainability. Although stocks linked to semiconductor equipment manufacturing have rallied over the last six weeks, the actual revenue from these new orders remains slow to materialize. Consequently, some firms are currently trading at significant valuation premiums despite having lower capital efficiency than their peers, a discrepancy that may invite downward pressure if growth expectations fail to align with operational reality.
